Pareto is a value-prioritisation method for inventory decisions. It ranks items by annual consumption value, then shows each item's share of the total and its cumulative share. The purpose is not to declare that an item is important or unimportant in every sense; it is to focus counting, review time, replenishment attention, and data quality on the value pattern that the inventory ledger actually shows. The input is a list of annual consumption values, one value per item. Annual consumption value normally means annual units consumed multiplied by unit cost, not the quantity currently sitting on the shelf. The calculator sorts the values from highest to lowest, calculates each item's percentage of the total, and accumulates those percentages. This makes the 80/20 pattern visible instead of hiding it behind a single label. ABC Analysis uses value bands: A items account for the cumulative value through roughly 80%, B items cover the next band through roughly 95%, and C items make up the remainder. Pareto is the more general question: how many of the highest-value items are needed to reach about 80% of total value? The boundaries are management conventions, not laws of nature. A low-value item can still be critical if it stops a production line, protects safety, satisfies a legal requirement, or has a long replacement lead time.

Read the classification alongside stockout consequences, supplier risk, demand variability, lead time, shelf life, and substitution options. A value ranking tells you where money is concentrated; it does not replace a criticality review.   1. Choose a consistent period, usually the last twelve months or a clearly labelled forecast year.
  2. For each inventory item, calculate annual consumption value as annual usage multiplied by the unit valuation basis.
  3. Enter the values separated by commas, spaces, or line breaks. Do not mix units, currencies, or periods in one list.
  4. Review the sorted rows, individual shares, cumulative percentage, and A/B/C class.
  5. For Pareto, identify the first ranked row whose cumulative percentage reaches 80%; that is the displayed vital-few count.
  6. Export the ranking into the inventory review process and add operational criticality before changing controls.

Use actual issue or shipment history where possible. If the business is new or demand is changing, run a base case and a forecast case separately rather than blending them into one apparently precise list.

Pareto formula and classification rules

Annual consumption value = annual units consumed × unit cost. For each ranked item, share of value = item value ÷ total value × 100. Cumulative share is the running total of those percentages after sorting from largest to smallest.

For ABC, the displayed rule is A when cumulative value is at or below 80%, B when it is above 80% and at or below 95%, and C after 95%. When an item crosses a boundary, the row is assigned using its cumulative share after that item; this keeps the table deterministic and makes the boundary visible. Real organisations may use 70/20/10, 80/15/5, service-based thresholds, or a separate criticality override.

For Pareto, the vital-few count is the smallest number of highest-value rows whose cumulative value reaches at least 80%. This is an observation about the entered list, not a claim that exactly 20% of items will always produce exactly 80% of value. A flat distribution may need most items to reach 80%, while a highly concentrated distribution may need only a few.

Zero-value rows are retained as C rows when there is at least one positive value. Negative values are excluded because a return, credit, or data correction is not an annual consumption value; investigate it in the source ledger rather than allowing it to distort the ranking.

Interpreting your pareto result

Prioritise attention without losing operational context

A short vital-few list suggests that cycle counts, supplier review, forecast maintenance, and exception monitoring can be concentrated on a relatively small number of items. That does not mean every A item should have the same reorder point. One may be predictable and locally sourced; another may have uncertain demand and a six-month lead time. The financial ranking is the starting point for a differentiated control policy.

B items often deserve a regular review rhythm, while C items may be managed with simpler controls, larger review intervals, or two-bin approaches where the consequences are modest. These are examples, not automatic prescriptions. Check storage cost, obsolescence, minimum order quantities, supplier constraints, and the cost of a stockout before changing a policy.

Compare the result over time. If an item moves from C to A, investigate whether demand, price, product mix, currency conversion, or a data-quality issue caused the change. A Pareto chart built from one unusually large project can be useful for that project but misleading as a permanent inventory policy. Save the date, valuation basis, and period with every classification run.

The strongest decision uses value and risk together: value concentration identifies where financial exposure sits, while criticality identifies what can stop the operation. Keep exceptions explicit so a critical low-value spare is not discarded from attention simply because its annual spend is small.
